Fixing a Prior-Year S-Corp Payroll Error: W-2c, W-3c and Form 941-X

Short answer: if an S corporation got 2025 payroll wrong (wrong wages, missed shareholder health insurance, wrong withholding), you fix the employee’s wage statement with Form W-2c (sent to SSA with Form W-3c), and you fix the quarterly payroll return with Form 941-X for each quarter that was wrong. Sometimes you need both, sometimes only one. Here is how to tell.

Step 1: Pin down exactly what was wrong

List every affected employee, quarter and box. The fix depends on the type of error:

Step 2: Form W-2c and W-3c

Per the IRS General Instructions for Forms W-2 and W-3 (and the W-2c/W-3c instructions), file Copy A of each W-2c with the Social Security Administration as soon as you discover the error, give the employee copies B, C and 2, and include a W-3c transmittal. SSA’s Business Services Online lets you file W-2c electronically. Only show the boxes that change: the “previously reported” amount and the “correct” amount. If you file 10 or more information returns in the year, electronic filing rules apply to corrections too, so check the current instructions.

Step 3: Form 941-X for each quarter

Form 941-X is filed separately for each quarter being corrected. The Form 941-X instructions set out two routes:

The period of limitations for overreported corrections is generally 3 years from when the Form 941 was filed (or 2 years from payment, if later). Explain the error in Part 4 of the 941-X; the IRS rejects vague explanations.

Step 4: The knock-on returns

S-corp angle: reasonable compensation

If the “error” is really that the shareholder took distributions but little or no salary, that is a reasonable-compensation issue, not a clerical slip. The IRS position (see its S corporation compensation guidance) is that shareholder-employees who perform services must be paid reasonable wages before non-wage distributions. Reclassifying amounts after the fact should be discussed with the firm preparing the return.

Quick checklist

  1. Recompute correct wages and taxes per employee, per quarter.
  2. File W-2c + W-3c with SSA; give employees their copies.
  3. File one 941-X per affected quarter; pay any balance with it.
  4. Amend 940 and state filings if affected.
  5. Check whether the 1120-S and the shareholder’s 1040 need amending.

Frequently asked questions

Do I need both a W-2c and a Form 941-X?

Only if the error changed tax or wages reported on Form 941 (for example Social Security or Medicare wages). A box-1-only error, such as omitted 2% shareholder health insurance, generally needs a W-2c but no tax change on the 941.

Is there interest on an underreported 941 correction?

Per the Form 941-X instructions, if you file the 941-X by the due date of the Form 941 for the quarter you discovered the error and pay the amount owed by then, the adjustment is interest-free.
